Meaning and Importance of Difference Equations

A difference equation is a mathematical equation that expresses a relationship between the values of a variable at different discrete time periods. Unlike differential equations, which deal with continuous time and involve derivatives, difference equations deal with discrete time, where variables are observed or measured at distinct, separated intervals such as days, months, or years. Since much of economic data — national income, prices, population, and output — is recorded periodically rather than continuously, difference equations form an essential analytical tool in dynamic economic analysis, allowing economists to study how economic variables evolve over successive time periods.

Formally, a difference equation expresses the value of a variable at time (t), namely \(y_t\), as a function of its values in previous periods, such as \(y_{t-1}, y_{t-2}\), and so on. The simplest and most widely used form in economics is the first-order linear difference equation, written as:

$$y_{t+1} = a y_t + b$$

where (a) and (b) are constants. The order of a difference equation is determined by the difference between the largest and smallest time subscripts appearing in the equation. A first-order equation involves only \(y_t\) and \(y_{t+1}\), while a second-order difference equation involves \(y_t\), \(y_{t+1}\), and \(y_{t+2}\).
